Yes you can hit the monster using sword or any melee weapon for that matter. I've tested it and the way it work is they see you in the ground but you are actually flying. I got pked while im in fly mode. and monster will chase you but not hit you. You just need to have the right altitude, example 17300 in outcast.

I bet you forgot to level your melee and range PT/Skill.
