PayPal? I Dont Think So~
Recently I've luanched a pirvate sever , some players joined (3-5). At the moment the server was very new so there was a discount price on all the items. So this one player donate using PayPal becasue that was the only option. Serval days afterwards, paypal decliened all the payments, and i had to kick this player.
That being said and done , I suggest that people who owns server should create a new donating option such as MoneyBookers, a regular CreditCard payment, and so forth. Using PayPal is a good idea but i suggest that once the players pay, you wait a couple of days to give them their reward. If paypal declienes the order , then don't reward your players. If you support this Idea comment and tell me what you think, i will work on a program which allow us to pay using different options beside PayPal (if thats possible) If you disagree with this idea tell me why you dislike it.

put a notice in your donation page mentioning that you only accept instant payments...mostly paypal will exchange funds right away, unless the person does not have the funds already in their paypal account.. in which case it takes 3 days to withdfraw it from your bank account or credit card... one thing to consider other than this particular issue however is not everyone can use paypal. it is usually good to have more than one type of payment option for any business,
as for the guy in question that did this to you, this is not a mistake so dont treat it as one, I have found crippling an offender rather than banning them is much more effective as they will soon get tired of playing if everyone can kill them

I dont think waiting few days before awarding item will solve this problem because You can dispute paypal transaction within 45 days after transaction was made.
Add a statment on the donation page that all donations are none refundable and then if this happens contact paypal and explain that you provided a service and you have a disclaimer about no refund on transaction. Maybe they can help you then.

well
you probaly rewarded the items before paypal even confirmed it ( yes paypal send email and send it with pending code .. and later on it resend denie or accept)
i need to disagree with your idea but need to agree to
i disagree by delaying the items ... not all payments are delayed (because of confirming from paypal )
but other payment options is always nice , exept that it is a realy pain in the XX to setup other payment ways , they work differend and its always those verifications that kills us
personal i got paypal and moneybookers and alertpay
only thing i use is paypal .. because i am full verified thre and alertpay/moneybookers are doing difficult about that part
same as widrawing money , i like to keep all my money on a single place instead 10$ on alertpay
25$ on moneybookers
50$ on paypal and a server bill of 80$ ... -> paying in 3X = 3X extra fee's
so basicly .. i preffer only 1 payment
but like you say , more payment options is not a bad idea
